```Carbon markets are one tool to tackle climate change. Since we share one atmosphere, it doesn't matter where emissions occur — they spread globally. The logic behind carbon trading is that emissions should be reduced where it is easiest and cheapest to do so.
The significant risk is that market systems contain loopholes which can result in this policy having little to no impact on reducing emissions.
Cap-and-Trade (ETS)
Companies trade pollution permits called "allowances." When 1 tonne of CO₂e is emitted, one permit must be surrendered. The government controls the total cap — companies cannot collectively exceed the total allowances issued.
Offsetting Mechanism
Countries/companies trade offsets — emission reduction units already achieved (in the past). Companies can emit as much as they want, as long as they purchase offsets. This is a zero-sum game: one tonne emitted, one tonne reduced elsewhere.
Global carbon markets have been nearly exclusively offsetting mechanisms — not ETS. Since offsets are only a zero-sum game, they are fundamentally incompatible with reaching net-zero emissions globally.

Under the Kyoto Protocol, three carbon markets were established to help rich countries meet emission targets as cheaply as possible. In practice, all three had serious shortcomings.

Mechanism
Allowed rich countries to buy emission reduction credits (CERs) from developing countries. But 85% of projects would have operated regardless of CDM revenue — most reductions were not additional.
Joint
Implementation
Similar to CDM, but trade occurred between rich countries, issuing ERUs. To issue an ERU, a country had to cancel an AAU — in theory preventing double counting.
International
Emissions Trading
Allowed rich countries to trade AAUs. Largely ineffective because Kyoto targets were very weak — too many units were distributed, creating major surpluses.
The Kyoto Protocol's Most Damaging Failure
When the Soviet Union collapsed, economic downturn caused emissions to plummet — not through climate action, but through economic collapse. These countries ended up with vast surpluses of AAUs representing no real reductions. Companies were allowed to buy these as if they represented genuine climate action. The result: companies could pollute more without any real effort being made. This is the "hot air" problem — a critical design flaw for the Paris Agreement markets to avoid.

Under the Paris Agreement, almost all countries adopted Nationally Determined Contributions (NDCs). Two new carbon markets under Article 6 replace the three Kyoto markets. As of 2020, no agreement on detailed rules had been reached.
```Bilateral International Carbon Market
Countries can sell emission reductions exceeding their targets to other countries. These credits are called ITMOs (Internationally Transferred Mitigation Outcomes). Countries can enter bilateral agreements and self-define how environmental integrity is ensured.
Sustainable Development Mechanism (SDM)
Similar to the CDM but not restricted to developing countries. Project developers reduce emissions in a country and sell credits to other countries/companies. Requires more governance — a regulatory body with detailed rules and verification.
The Paris Agreement sets a new objective: not just "zero-sum" compensation, but Overall Mitigation in Global Emissions (OMGE) — requiring a share of credits to be cancelled with each transfer.

The Paris Agreement requires all countries to reduce emissions as much as they can. This means there will be no "extra" reductions left to sell. Long-term offsetting is therefore fundamentally incompatible with net-zero. The carbon market system must evolve toward something better — accelerating the zero-carbon transition rather than offering a cheap way out.
